All-rounder Watson was troubled by a groin injury during his side's eight-wicket win in the fourth match of the series in Melbourne, though he made 83 not out in their successful run chase on day four.
With little recovery time before the next Test gets underway on January 3, Cricket Australia have dropped paceman Doug Bollinger to add Doolan to their 14-man party.
"The NSP (national selection panel) has selected a squad of 14 players for the Sydney Test with the addition of Tasmanian Alex Doolan coming in and Doug Bollinger going out," National selector John Inverarity said.
"With some players still being assessed by our medical team after four demanding Tests, we have decided to add Alex to ensure we have sufficient cover in our batting line-up should it be required."
Doolan, 28, has yet to play Test cricket but is the fourth highest run-scorer in the Sheffield Shield competition this season.
"Alex is a talented player who came under strong consideration for selection ahead of the Ashes series after a string of solid performances in four-day cricket for Tasmania at the start of this season, but also after an excellent finish to last season and we feel those performances warrant his inclusion in the squad of 14 for Sydney," Inverarity added.
"Doug, who has been bowling impressively this season, has been released to play Big Bash League as the NSP feels there is sufficient cover with James Faulkner and Nathan Coulter-Nile also in the squad."
As well as concerns over Watson, the hosts will be monitoring the fitness of seamer Ryan Harris as he battles with a chronic knee problem.
Australia squad: Chris Rogers, David Warner, Shane Watson, Michael Clarke (capt), Steven Smith, George Bailey, Alex Doolan, Brad Haddin (wkt), James Faulkner, Mitchell Johnson, Ryan Harris, Peter Siddle, Nathan Lyon, Nathan Coulter-Nile.
