The youngster, who had been unhappy at his first-team opportunities earlier last season, had two years remaining on his existing deal.
Royals chairman John Madejski revealed his delight at the former Arsenal player's decision to commit his long-term future to the club.
"I'm delighted that James has signed this new contract to stay with us until 2006," said Madejski to the club's official website.
"He is an integral part of the team, he's a great character to have around the place and he's the type of player I like.
"He's also just promised me he'll help take us into the Premiership!"
