Graham Taylor's side looked to have the game wrapped up just after a half an hour that saw them go 2-0 up and have a man advantage of Dave Jones' Wolves side.
Tommy Mooney scored his 22nd goal of the season to put the home side 1-0 up after just eight minutes.
Tommy Smith then doubled The Hornets' lead six minutes later when his left foot shoot from the edge of the area made it 2-0.
Sean Connelly was shown the red card for a professional foul on 33 minutes that could, and perhaps should, have sealed the game for Watford.
George Ndah's penalty a minute before half time was followed by Adam Proudlock's 79th minute strike to seemingly give Wolves a point.
However, two minutes into stoppage time Heidar Helguson gave Watford the points to keep them just a point from the play-offs.
Wimbledon leap-frogged Sheffield United into 10th place and kept their faint hopes of a play-off place thanks to a goal from Andy Roberts.
His rose to head home a free kick from six yards out to keep Terry Burton's side in touch with the teams above them and with games in hand.
Neil Warnock's Blades are now firmly out of the picture following a poor run of home results.
