The 26-year-old will be in Neil Warnock's squad that will travel to face Reading at The Madejski Stadium on Saturday.
Son of former Leeds United star Frank, the former Leeds and Nottingham Forest man should bolster the Bramall Lane midfield following the departure of Michael Brown to Premiership side Tottenham Hotspur last month.
Warnock was delighted to land the Scottish 'B' international, having also snapped up former Charlton Athletic and Barnsley goalkeeper Sasa Ilic on Thursday.
"I'm ever so pleased, we have missed out on one or two deals recently but this has been straightforward because he made it clear he wants to play for us," Warnock told the club's official website.
"He will bring freshness, an eye for a goal and he will fit in here because he's a smashing lad.
"I like him as a striker but I know there will be other opportunities when he can help us out at times, particularly with his extra height."
Gray's signing is a coup for The Blades, who was attracting strong interest from another Division One club in Sunderland.
With his deal at Valley Parade expiring at the season's end, the cash-strapped Bantams had little choice but to cash in on the midfield talent.
