The former Nottingham Forest, Chesterfield, Bristol City, Luton Town and Millwall man will need to look for pastures new again in the summer after being told his contract at Vicarage Road will not be renewed at the season's end.
It means that Dyche will be available to leave The Hornets on a free transfer and Fry is keen to bring the 32-year-old to London Road.
The Posh manager will have to be patient with his pursuit of Dyche, as Watford still need his services at present.
"I've spoken to Watford boss Ray Lewington about Sean but he is needed at Watford for the next couple of weeks, so I can't talk to him about a possible transfer until after then," said Fry.
"He is a player I am interested in signing but I will have to wait to speak to him."
Meanwhile, Jerel Ifil has returned to The Hornets from his loan spell at Swindon Town while Anthony McNamee has returned from a similar spell at Conference club Barnet.
In other news, Peterborough have been boosted by the news that defender Christopher Kanu has been left out of Nigeria's final squad for the upcoming African Cup of Nations finals while youngsters Mark Coulson and Rory Hutton will remain on loan at non-league side Hitchin Town.
The London Road club have also handed trials to former Northampton Town player Jerry Gill and former Grimsby Town man Wayne Burnett.
