The speedy 21-year-old spent time on loan at Bristol City last season and now he has returned to Division Two with The U's.
"We have been speaking to both Craig and his club about a loan over the summer and we have been tracking him for a long time," said Colchester boss Phil Parkinson.
"I am delighted that Craig has decided to join us, and I think he is an exciting player.
"We have seen him play in the reserves for Birmingham on a number of occasions and I think he has the potential to score goals and cause a lot of problems for defenders."
Meanwhile, the club have handed a professional contract to 18-year-old Greg Halford.
"I am absolutely delighted that Greg has signed a professional contract with Colchester United," said Parkinson.
"I think Greg is a very promising young player and he has a real chance of making it as a first team regular if he works hard."
The club have also announced that they will not be taking on trialists Tony Boot and Neil Saunders.
