The Wales international was originally tied to the Eagles until the summer of 2017 after agreeing a five-year deal in May 2012, but he has now extended his stay for a further year.
The 20-year-old has struggled for playing time this season after being sidelined for almost three months when he suffered ankle ligament damage while playing for Wales against Macedonia.
Williams has yet to start for the first team under Tony Pulis, but he has made nine appearances from the bench and remains determined to force his way into the starting line-up.
"I'm very proud to be playing for Palace and to be signing another contract," said Williams, who made his international debut when replacing Gareth Bale against Scotland last March and has now won four caps.
"It's something I always dreamed of as a kid and to be signing another four-and-a-half year deal here is just a great feeling.
"I've been here since I was eight and I think this is the third professional contract I've signed at Palace.
"I still remember the feeling when I got my first one when I was 17 - it's just a great feeling. It's a great honour to play for Palace and now we're in the Premier League it can't get much better than that."
