Barmby's wage demands were hampering a move away from the Yorkshire outfit, who are still struggling through financial dire straits after relegation to The Championship.
Therefore, the club have handed the player a deal believed to be worth around £1 million to cancel the remainder of his two-year contract.
Director Peter Lorimer admits it is a shame that Leeds have had to cut their losses on the player - who has made just 17 starts for the Elland Road outfit.
"There was no interest in him because of the money he was on," admitted Lorimer.
"We had to do a deal with him. We will lose money and not get a transfer fee, but we will save on what he is owed in wages."
Meanwhile, Leeds are believed to be closing in on a deal for former Middlesbrough star Craig Hignett.
