The Spanish giants looked a side without much confidence and they soon went behind on 11 minutes.
An unmarked Ismael Urzaiz delighted the San Mames crowd when he controlled Asier Del Horno's cross from the left before hammering a left foot shot home for a 1-0 lead.
The Basque club kept the pressure going and were rewarded jut before half time, as another Del Horno cross from the left found Santiago Ezquerro free to power a fine header past Iker Casillas for a deserved 2-0 lead at the break.
Five minutes after the break, Los Galacticos pulled one back and threatened a recovery, as Guti's cheeky right foot back-heel set up Raul to finish with a fine right foot shot for 2-1.
Bilbao remained the better side and had more chances to increase their lead in the second half, as Real struggled to find another breakthrough.
It was not a great night for England captain David Beckham, who was substituted on the hour mark for striker Fernando Morientes.
In the end, Bilbao ran out worthy winners while Real will need to find some kind of form soon if they to avoid losing more ground on the leading pack.
Atletico Madrid recorded a 1-0 victory over Villarreal at the Vicente Calderon.

Following a goalless first half, it was the Seville club that took the lead through Ricardo Oliveira on 67 minutes, but Victor earned Depor a point nine minutes after going behind.
