Favalli's deal was due to expire, but new coach Leonardo has opted to retain the 37-year-old's experience for next season.
With Paolo Maldini going into retirement, the retention of former Italy international Favalli was seen as a key signing for Milan.
The versatile defender has largely been used as a back-up player for Milan since joining the club in 2006 from city rivals Inter.
Meanwhile, reports in Germany have linked Milan with a bid for Werder Bremen's imposing centre-half Per Mertesacker.
